The Real Cost of Restricted Money

When an organization accepts a donor-restricted gift, FASB (Financial Accounting Standards Board) has strict requirements for tracking net assets with donor restrictions.  This can be a challenging task.   

  • The "Stranded Cash" Problem: You might have $200,000 sitting in the bank, but if $150,000 is restricted to a project launching next year, your actual operational liquidity is dangerously thin.

  • Audit Prep Bloat: Tracking micro-restrictions across dozens of individual spreadsheets dramatically increases your audit preparation hours and weaknesses in internal controls.

  • Fund Accounting Workarounds: Unless your accounting tools are configured and used specifically for a nonprofit organization, workaround techniques may create compliance risk and inefficient procedures.  

Watertight Gift Agreements

The best way to prevent a restricted gift from becoming an administrative burden is to negotiate the terms before accepting the cash. Executive Directors and Development Directors must partner with the Finance Committee to standardize gift agreement policies.

Every restricted donation should include three elements:

  • A clause that identifies what will be done with the funds if the program is discontinued.

  • Include a clause that allows the administration cost of the donation to be an accepted use of the funds.

  • Identification of the individuals that have the authority to make changes in the restrictions.

Aligning Leadership and Finance

Managing donation restrictions is a core strategic aspect of soliciting donations.  Executive Directors and the Finance Teams should implement a quarterly review process.

  • Review Old Balances: Identify restricted funds that have been inactive for over 6–12 months.

  • Contact Donors Proactively: Ask donors to modify restrictions or release funds for general operating support before an emergency hits.

  • Train the Development Team: Ensure your fundraising team understands the operational cost of restrictions.  They need to consider these items when soliciting gifts with cumbersome restrictions.

Bottom Line

Donor trust depends on honoring donor requests.  Honoring these requests shouldn't mean limiting your operational capacity or overwhelming your finance staff.  By setting firm gift acceptance policies, inserting robust variance clauses, and utilizing true fund accounting software, non-profit leaders can steward restricted funds efficiently without handicapping the rest of your organization.
